Ok so I finished the quest and delivered the letter to prince Lothun. However the journal entry about the underkings agent is still left. Also I still get the option to ask about the lost prince when talking to people. I travelled for ~100 days and still no change or update.

I think everything is ok now and that I just needed to be higher level to trigger the next event. I edited myself to lvl 7 and travelled for a few weeks and then got the letter from Sentinel queen. So I hope everything is ok.

Yes, you must be level 7 before this quest ends and starts the next quest in sequence.

Daggerfall is one of those games that happens on its own schedule. It sometimes won't let you move forward until you reach a certain level or gain enough reputation with someone. At several points along the way, it's best just to explore and do something else for a while until the main quest is ready for you again. It requires a somewhat different mindset to later games in the series.
